I have found this method to work:

  1. Start an editing session.
  2. Select the layer (‘clip’ feature or the ‘output’ as referenced in your image above) that you want to clip out of a larger polygon.
  3. On your editor toolbar, click the “editor” drop-down and select “Clip”. Choose “discard the area that intersects”
